Is it possible to redirect your error pages back to the home page. If so, how do you do it? If it's not possible, what else can you do with your error pages to make them useful?

Very easily, just put a redirect in your custom error pages to be your homepage.
If you don't know how to setup a custom error page, most host control panels have the function. Then you merely stick a redirect in, either with php or a simple meta refresh redirect using html

Are there any downsides to doing this. I have just read that redirecting can have a negative effect on search engine optimisation. I can't see how this would happen though, can anyone shed any light on this.

No downside for doing it with your 404s

That's good to hear, that it won't effect the the SEO on the page. Or at least with a 404
