Does Google rank your website lower if it links to an affiliate site? What is the best way to do this? - thanks

Not necessarily, but their human reviewer handbook has sections detailing looking out for thin affiliate content, which is sites with almost all affiliate links, or too many links.

The best way depends on how you're implementing your affiliate marketing.

To clarify, Google doesn’t mind that you direct traffic to affiliate sites as long as you don’t have too many affiliate links and that you provide some "Quality content" to the searcher.

Well, Google like the other search engines like to see good contents created at websites and so by encountering a site which is loaded with ads and referral links, some drops in rankings and traffic might be expected sometimes.
